STOCKS - ACTION ALERT -
That stock market rallied Friday afternoon after Committee of European Banking Supervisors announced that just seven of 91 European banks failed its stress test, five of them in Spain, one in Greece, and one in Germany. The Dow rallied 102.32 to 10424.62, the S&P gained 1102.66 to 8.99, and the NASDAQ rose 23.58 to 2269.47. Breadth was positive and volume was good.
The Friday afternoon rally was a fitting end to a week in which the markets rallied (SPX +3.55%) and the indexes broke through some of the initial resistance levels (SPX 1100). I mentioned many times that the odds favor a rally into August, but cautioned that this rally has lots of overhead resistance (SPX 1113.40 representing the 200 day moving average and 1131.23 from the June high) and should be seen as a bear market rally and a good opportunity to go short at the appropriate time.
Looking at the S&P 500 by virtue of its ability to cross above 1100 (touched 1103.73), the door is now open to 1120-1130 and perhaps 1160-1180. If volume turns south before then, so be it. I'll be eager to re-establish inverse index ETF positions. Overall, I have written that a July/August rally was cyclically in the stars, but it will be a prelude to the next market washout which could easily result in new lows, i.e., under the July 1 1010 low in the S&P 500 with potential into the mid 900s.
Remember 'Sell May and Go Away'? Well, that adage still applies. Come the fall which will like host a somewhat seasonal market correction, we will have an opportunity to revisit the equity markets on a more intermediate basis.

Another word of caution: Earnings results last week were strong, but top-line growth has been largely absent. The better than expected earnings have largely been the result of cost cutting. Furthermore, data suggests the economy has slowed recently. The economy was recovering from very depressed levels in quarters one and two which helped companies beat expectations. But now these companies will have to beat raised expectations at a time when the economy may be weakening again.
The news is being controlled by the Wall Street and government 'gangsters' (which is really the truth even though it appears to be sour grapes on my part). In my view, the economic outlook will continue to deteriorate in the months ahead and if we do get a rally into August, that would again present one heck of an opportunity to again play inverse ETFs.
Although most investors apparently interpreted this past week's earnings reports as indications that the U.S. economy and corporate operating results will continue to improve during the months ahead, a closer review of those reports and of some earnings reports issued this week paint somewhat of a different picture. It's called 'smoke and mirrors'. At the same time I recognize what I've often stated, i.e., bear market rallies can look better than bull markets simply because they are so vicious to the upside.
Having said all the above, the FTSE in London, the Nasdaq Composite and the Dow Transports (all leading indexes) are now trading above their respective 200 day moving averages. This is bullish unless they break back under.
The market saw a clear move to risk on Friday. Small Caps (IWM +2.46%) did much better than Large Caps (SPY +0.87%) and Consumer Discretionary (XLY +1.45%) beat out Consumer Staples (XLP +0.93%), even though Kimberly-Clark, a Consumer Staple stock, announced strong earnings.
Material stocks (XLB +2.20%) are the top performers as industrial metal prices continue to rise. Industrials (XLI +2.00%) was the second best performer after strong earnings from Honeywell and as traders bet on economic recovery.
Health Care (XLV -0.04%) was the only decliner, and it was barely down.

DOW TRANSPORTS - ACTION ALERT -
Transportation stocks outperformed again on Friday with the Dow Jones Transportation Average rising 66.46 or 1.54% to 4369.71. While the S&P rose 3.55% and Dow Industrials rose 3.24% last week, the Dow Transports gained 6.09% for the week. Strong earnings from UPS (+6.69% last week), Union Pacific (UNP +7.40%), and the airlines (^XAL +5.37%) sparked the rally.
We're trading above both the 50 day and 200 day moving average. A 'Key Reversal' pattern to the upsdie set the bullish tone this past Tuesday. With the Dow Transports in an uptrend, I have to lean more to the bull side short-term, especially as the Transports have been such an important leading and coincident barometer to market action over the years. It may only be a bear market bounce, but until it reverses I wouldn't want to fight the tape.

GOLD and METALS - ACTION ALERT -
Gold fell on Friday as traders abandoned their safe-haven positions and moved their funds to riskier plays, such as equities, and bet on a growing economy by buying industrial metals. Gold fell 4.80 to 1189.70, silver inched up 0.01 to 18.12, platinum jumped 15 to 1539, palladium rallied 8 to 462, and copper settled up 0.0205 at 3.1850. Gold has shown support off this past Tuesday's 1174.80 Spot market low. We may have very well already hit bottom, but I need further evidence as discussed in my VR GOLD LETTER. BONDS - ACTION ALERT -
Bonds fell right after the announcement of the stress test results as traders sold their Treasuries to move funds into the equity market or overseas to Europe after the reassurance that most large banks there are unlikely to fail. The long bond future declined 30/32 to 127 5/32. Did you ever suspect for even a moment that the stress test announcements would be nothing less than 'managed news' to keep the markets highere? Of course not. Meanwhile, bonds are still positive in my work as the deflationary spiral continues to spread its tentacles.

CRUDE OIL - ACTION ALERT -
Oil hit a 4-week high on Friday but then fell as traders realized Tropical Storm Bonnie wouldn't be strong enough to disrupt production in the Gulf of Mexico. Crude oil declined 0.32 to 78.98 after touching 79.60, its highest level since June 28. Natural gas is down 0.009 to 4.634.
Investors are exiting the oil- futures market at the fastest pace since the collapse of Lehman Brothers Holdings Inc. amid evidence the global economic recovery is slowing. Bets on West Texas Intermediate crude slumped 13.2 percent in the 60 days through July 20 to the lowest level since November, data from CME Group Inc.'s New York Mercantile Exchange and London's ICE Futures Europe exchange show. The last time open interest fell more was the 13.7 percent decline over the similar period through Oct. 7, 2008, three weeks after Lehman filed for the biggest bankruptcy in U.S. history.
Technical action, however, is reasonably positive as volume is creeping in on the long side. We could easily see a further 5% to 10% gain in Crude in coming weeks if present patterns persist.

US DOLLAR - ACTION ALERT -
The US Dollar was up Friday morning as traders grew nervous about the stress test results, but then the Euro rallied and the Dollar fell after it was announced that only seven banks were at risk, most of those in weak Spain and Greece. The US Dollar Index finished Friday down 0.131 at 82.464 after trading as high as 83.028 earlier in the session.
The Dollar Index traded as low as 82.085 on July 16 following the 88.708 peak of June 7. Recall, I told you look for the 83.00 zone as a first target followed by 81.00-82.00. Next big objective could be as low as 77.00 if present patterns persist. So far, no upside volume, but if can cross above 83.451 on volume we can start talking about a possible trading bottom. Overall, I'm a bear on the U.S. Dollar for many of the same reasons I am bearish on the U.S. and its future. If there is a dramatic shift, however, in political outlook away from Socialism/Marxism and the general politically correct attitude of 'appeasement' to our enemies around the world, I may be swayed away from this position. There is no question in my mind over the long haul (next 10 years) I would rather be a holder of physical commodities especially Gold versus the U.S. Dollar. Alternatively, holding the Canadian Dollar, the Australian Dollar and even perhaps the Chinese Yuan makes greater sense.

ECONOMIC NEWS:
Seven out of 91 European banks failed the region's long-awaited stress tests and may need to raise more than 3.5 billion euros ($4.5 billion) of additional capital, the Committee of European Banking Supervisors said Friday. Five of the lenders that failed were unlisted Spanish savings banks, with Germany's nationalized Hypo Real Estate and Greece's ATEBank also unable to maintain a Tier 1 capital ratio of more than 6% under the most severe scenario tested. The total losses of all the lenders tested would have been ?566 billion under the most severe scenario in the tests, CEBS said in a statement. But those banks that failed still only had a ?3.5 billion capital shortfall, it added.
COMPANY NEWS:
Amazon.com posted second-quarter earnings of $207 million, or 45 cents a share, well below the estimate for 53 cents a share. Higher costs in the most recent period resulted in the earnings miss, although earnings were up from $142 million or 32 cents a share a year ago. AMZN slipped 1.00%.
Microsoft's quarterly results came in better than analysts anticipated. Fiscal fourth-quarter net income was $4.5 billion, or 51 cents a share, from $3 billion or 34 cents a share in the same period last year. Revenue rose to $16.04 billion from $13.1 billion. Analysts had expected earnings of 46 cents a share on $15.2 billion in revenue. Nevertheless, MSFT was down 0.12%.
American Express said second-quarter net income came in at $1 billion, or 84 cents a share, up from $337 million, or 9 cents a share, a year ago. Consolidated total revenues, net of interest expense, were $6.9 billion, up 13% from the same period last year, the credit card giant said. American Express was expected to make 75 cents a share. AXP rose 3.70%.
Capital One Financial said late Thursday that second-quarter net income came in at $608 million, or $1.33 per common share. That compares with a loss of $277 million, or 66 cents a share, in the second quarter of 2009. Revenue in the second quarter of 2010 was $3.9 billion. COF declined 2.95%.
E-Trade Financial reported its first quarterly profit in three years late Thursday. Second-quarter net income came in at $35 million, or 12 cents a share. That compares to a net loss of $143 million, or $2.16 a share, in the same period a year earlier, the discount broker said. Net revenue was $534 million, down from $621 million in the year-ago period. E-Trade was expected to lose 11 cents a share in the most-recent period. ETFC gained 7.57%.
Fast food giant McDonald's said that its second-quarter profit rose 12% to $1.23 billion, or $1.13 a share, from $1.09 billion, or 98 cents a share, a year earlier. Total revenue rose to $5.95 billion from $5.65 billion. Global comparable sales rose 4.8%. Analysts estimated the company to earn $1.12 a share on sales of $5.92 billion. MCD fell 2.10%.
Ford Motor said its second-quarter net income rose to $2.6 billion, or 61 cents a share, from $2.3 billion, or 69 cents a share, in the year-ago period. Adjusted net income in the latest period totaled 68 cents a share. Revenue rose to $31.3 billion, from $26.8 billion. Excluding year-ago sales of its now-sold Volvo unit, revenue increased more than 30%. Wall Street analysts expected the auto giant to earn 40 cents a share, on revenue of $29.5 billion. Ford expects third-quarter production to rise by 126,000 units from year-ago levels, "reflecting continued strong demand for Ford products, maintenance of competitive stock levels, and the non-recurrence of prior-year stock reductions." F gained 5.21%.
Verizon Communications said it lost $198 million, or 7 cents a share, compared to earnings of $1.48 billion, or 52 cents a share, in the year-ago period. The latest quarter included 65 cents a share in charges related to a $2.3 billion employee severance program. Excluding the charge, the telecommunications giant earned 58 cents a share. Operating income fell to $2 billion from $4.4 billion. Revenue fell slightly to $26.8 billion, from $26.9 billion. Wall Street analysts expected earnings of 56 cents a share and revenue of $27 billion. VZ jumped 3.78%.
Honeywell International said its second-quarter earnings rose to $468 million from $450 million in the year-earlier period. On a per-share basis, quarterly earnings were flat at 60 cents, due to a rise in the weighted average number of shares outstanding. Excluding noncash pension expense, earnings in the latest period were 78 cents a share. Net sales increased to $8.16 billion from $7.57 billion. Analysts were expecting a profit of 57 cents a share on revenue of $7.99 billion. For the full year, Honeywell expects to report a profit of $2.40 to $2.50 a share, or $3.14 to $3.24 on an adjusted basis, on $32.4 billion to $32.9 billion in sales. HON was up 1.97%.
Kimberly-Clark said that its second-quarter profit rose 24% to $498 million, or $1.20 a share, from $403 million, or 97 cents a share, in the year-earlier period. Sales at the maker of Kleenex and Huggies diapers increased to $4.86 billion from $4.73 billion. Analysts were expecting a profit of $1.13 a share and sales of $4.94 billion. The company said it still expects to report adjusted earnings of $4.80 to $5 a share for the full year, though profit will likely come in closer to the low end of the range. Kimberly-Clark also said that it now sees net sales increasing 3% to 5% in 2010 versus previous expectations of 4% to 6%. KMB rallied 1.08%.
In non-earnings news:
Treasury Department announced Friday that it intends to sell more Citigroup Inc. shares as the agency moves toward closing out a chapter of the government's $700 billion bank bailout. The Treasury said it intends to sell 1.5 billion additional common shares of Citigroup, about 30% of the remaining 5.1 billion shares that it owns. The government has already sold 2.6 billion of the Citigroup shares in return for $10.5 billion in gross proceeds. C lost 1.71%.

The July Uranium Futures closed at $41.75. Uranium futures recent his a new bear market low of 40.00. June 13, 2007 hosted the bull market high of 154.95. Major support lies well under the market at $36.00.
The spot price of uranium quadrupled from 2004 to 2007. When it hit $138/lb, uranium became a certified bubble, which has now burst.

Canadian TSX, TSX Venture and Canadian Dollar Commentary for our Canadian clients updated for Monday, July 26.
The Canadian market rallied on Friday, but underperformed, weighed down by a decline in gold and a rising currency. The TSX rose 46.45 or 0.40% to 11714.21.
You have to be impressed by the resiliency of the TSX which is only 4.8% off its bull market high (12,321.76 of April 15) versus the S&P 500 in the U.S. which is down 9.6% off its 1219.80 high from April 26.
Unless we break under 11,065, the July 5 low, the bull still appears to be in charge. If volume shifts dramatically to the downside before then, I will likely turn more cautious.
Canadian National Railway Co., the country's largest railroad, advanced 2.0 percent after its second-quarter profit topped the average analyst estimate by 13 percent.
Agrium Inc., Canada's second-biggest fertilizer producer, increased 2.5 percent after Mosaic, a US based fertilizer producers, announced earnings beat analyst forecasts.
The June Consumer Price Index fell 0.4% versus a gain of 0.3% in May. Consensus was a decline of 0.1%. The year-over-year rate rose 1 percent in June, the slowest in seven months, after a 1.4 percent gain in May, Statistics Canada said. The core rate that excludes eight volatile items slowed to 1.7 percent from 1.8 percent. Economists forecast the inflation rate would be 1 percent and the core rate 1.9 percent.

CANADIAN TSX Venture:
The Venture rallied a small amount as industrial metal prices rose but gold fell on Friday. The TSX Venture gained 6.56 or 0.47% to 1394.98.
Volume is positive here! I would be looking for a push into the 1430s or 1440s based on what I'm seeing at this time.
Resistance is 1442, 1497, 1514, 1536, 1636, 1688, 1691, 1730, 1780, 1830. Support is 1343, 1306, 1231.

THE CANADIAN DOLLAR (using the FXC Exchange Traded Fund):
The Canadian Dollar rallied against the US Dollar and Japanese Yen as traders moved to riskier currencies, but slipped against the Euro as the Euro was particularly strong after the stress test results. FXC rose 0.31 to 95.97.
Resistance is 96.77, 98.11, 99.29, 100.00, 102.00, 110.00. Support is 91.82, 91.00, 89.75, 87.50 and 85.18.

Judge scoffs at pre-emption argument in Arizona lawsuit.
Living here in Arizona and hearing that my state is a hotbed of 'rascists' when I travel, I am eager to present arguments for the truth as appears below.
It didn't take long for federal judge Susan Bolton to zero in on the holes in the Obama administration's argument in their lawsuit against Arizona and its new must-enforce policy on immigration violations. Bolton, a Democratic appointee, shot holes in the Department of Justice's pre-emption argument immediately, and in a broader sense wondered why the federal government concerned itself at all over Arizona's get-tough policy on illegal immigration:
"Why can't Arizona be as inhospitable as they wish to people who have entered or remained in the United States?" U.S. District Judge Susan Bolton asked in a pointed exchange with Deputy Solicitor General Edwin S. Kneedler. Her comment came during a rare federal court hearing in the Justice Department's lawsuit against Arizona and Gov. Jan Brewer ®.
Bolton, a Democratic appointee, also questioned a core part of the Justice Department's argument that she should declare the law unconstitutional: that it is "preempted" by federal law because immigration enforcement is an exclusive federal prerogative.
"How is there a preemption issue?" the judge asked. "I understand there may be other issues, but you're arguing preemption. Where is the preemption if everybody who is arrested for some crime has their immigration status checked?"
Answer: there is none. Even the DoJ recognizes that. They have a BIET program that is designed to help local law enforcement personnel do exactly what the White House complains Arizona is doing. Checking people who are arrested or detained for valid ID, and probing their status if they fail to have it, is so basic to law enforcement that Bolton must feel as though she's slipped into the Twilight Zone.
The answer to her first question will undoubtedly be that Arizona can't discriminate against people in their desire to be inhospitable. But SB1070 contains language specifically prohibiting discrimination, and sets objective measures on identification that will constitute a positive assumption of legal status. If the DoJ wants to argue that Arizona is applying the law in an unconstitutional manner, then they would have reason to take Arizona to court but not before the law goes into effect.
Based on the initial reactions of Bolton, the White House may get laughed out of court more quickly than first thought.

Focusing on Wall Street Earnings Reports? Don't forget about North Korea.
A massive nuclear-powered U.S. supercarrier began maneuvers Sunday with ally South Korea in a potent show of force, four months after the sinking of a South Korean warship. North Korea threatened the exercises could lead to nuclear war.
The military drills, set to run through Wednesday, involve about 8,000 U.S. and South Korean troops, 20 ships and submarines and 200 aircraft. The USS George Washington, with several thousand sailors and dozens of fighter jets aboard, was deployed from Japan.
The exercises will be the first in a series of U.S.-South Korean maneuvers conducted in the East Sea off South Korea's east coast, and in the Yellow Sea closer to China's shores in international waters. The exercises also are the first to employ the F-22 stealth fighter which can evade North Korean air defenses in South Korea.
The American and South Korean defense chiefs announced last Tuesday in Seoul they would stage the military drills to send a clear message to North Korea to stop its "aggressive" behavior.
Washington and Seoul blame Pyongyang for the sinking of the 1,200-ton Cheonan warship in late March near the Koreas' maritime border. A five-nation team of investigators concluded a North Korean torpedo sank the Cheonan, considered the worst military attack on the South since the 1950-53 Korean War.
North Korea, which denies any involvement in the sinking, has warned the United States against attempting to punish it. The regime called the drills an "unpardonable military provocation" aimed at preparing an invasion.
"Our military and people will squarely respond to the nuclear war preparation by the American imperialists and the South Korean puppet regime with our powerful nuclear deterrent," the North's government-run Minju Joson newspaper said in a commentary headlined, "We also have nuclear weapons."
The commentary was carried by the official Korean Central News Agency.
The North's powerful National Defense Commission issued a similar threat Saturday, saying the country "will start a retaliatory sacred war . based on nuclear deterrent any time necessary in order to counter the U.S."
Pyongyang's rhetoric regarding using nuclear deterrence was seen by most as bluster, but its angry response to the maneuvers underscores the rising tension in the region.
The North routinely threatens attacks whenever South Korea and the U.S. hold joint military drills, which Pyongyang sees as a rehearsal for an invasion. The U.S. keeps 28,500 troops in South Korea and another 50,000 in Japan, but says it has no intention of invading the North.
South Korea was closely monitoring North Korea's military but spotted no unusual activity Sunday, the Defense Ministry said.
Though the impoverished North has a large conventional military and the capability to build nuclear weapons, it is not believed to have the technology needed to use nuclear devices as warheads.
U.S. Secretary of State Hillary Rodham Clinton announced Wednesday, after visiting the Demilitarized Zone dividing the two Koreas, the U.S. would slap new sanctions on the North to stifle its nuclear ambitions and punish it for the Cheonan sinking.
On Friday, the European Union said it, too, would consider new sanctions on North Korea.
In an apparent bow to China, the George Washington will participate in the exercise in the East Sea, but there are no plans for it to enter the Yellow Sea for subsequent exercises.
China, a traditional North Korean ally, has voiced concerns that military drills in the Yellow Sea could inflame tensions on the Korean peninsula and also fears exercises too close to its own shores could breach Chinese security.
The Nimitz-class George Washington had been expected to join in exercises code-named "Invincible Spirit" off South Korea sooner, but the Navy delayed those plans as the United Nations Security Council met to deliberate what action it should take over the Cheonan sinking.
The council eventually condemned the incident, but stopped short of naming North Korea as the perpetrator.
